Alibaba is increasing its investment in artificial intelligence in order to strengthen its cloud business and capitalize on the growing demand for AI services. While this strategy is supporting strong growth in AI-related revenue, it is also increasing costs and exposing the company to competitive, technological and regulatory risks. Alibaba’s latest quarterly results illustrate this. According to the company’s earnings report, revenue rose 9% year-on-year to just under $40 billion, while revenue from AI cloud and computing services increased by 45%. However, group adjusted EBITA fell by 30%, mainly due to increased investment in technology (Alibaba).

AI Becomes a Strategic Priority

Artificial intelligence has become the centerpiece of Alibaba’s long-term strategy. The Financial Times reported that the company plans to invest more in AI over the next three years than it did during the previous decade. Its primary objective is to develop artificial general intelligence (AGI), meaning AI systems capable of performing at the same level as humans across a wide range of tasks.

Management’s nearer-term objectives are commercial. CEO Eddie Wu has said he expects AI models and services to account for half of Alibaba’s external cloud income by 2027 (Financial Times). In April, Alibaba shifted from its previous open-source approach, under which AI models were released freely for others to use, towards generating revenue from AI products and services (Financial Times). The aim is to convert growing enterprise demand for AI into a larger cloud business over time.

Despite intense competition in China’s online retail market, its core e-commerce operations continue to generate significant cash flow despite intense competition in China’s online retail market (Financial Times). This gives Alibaba the financial flexibility to fund AI infrastructure, computing capacity and model development. However, Yahoo Finance has noted that elevated AI spending has been a defining theme for the company this year, with the associated costs also weighing on investor sentiment and the share price.

Competition and External Risks

The potential of AI has attracted significant competition. The Financial Times reported that one notable rival, ByteDance, has built its cloud strategy around AI token consumption, whereby customers pay according to their usage of AI models. As Alibaba competes for the same enterprise workloads, its ability to win and retain customers will be crucial in achieving its objective by 2027.

The development of advanced AI models also depends heavily on access to high-performance semiconductors. Nvidia’s return to the Chinese market provides local companies with access to cutting-edge AI hardware. However, this increases competitive pressure on domestic chipmakers that are working to narrow the technology gap in a rapidly expanding market (Financial Times). According to Bloomberg, several Chinese companies are purchasing Nvidia chips in large volumes while continuing to invest in domestic alternatives. Although locally developed chips are improving rapidly, Nvidia’s products continue to outperform many competing solutions. Consequently, Chinese AI developers, including Alibaba, remain exposed both to the pace of domestic semiconductor development and to changes in US-China trade policy.

Regulatory developments remain an important consideration. In the United States, for example, the Pentagon has added Alibaba to its 1260H list, which identifies Chinese companies that the US Department of Defense considers posing a national security risk due to their alleged links to the People’s Liberation Army of China (Financial Times). In China, Bloomberg reported that Alibaba’s share price fell sharply after authorities called for tighter product quality standards, highlighting the ongoing regulatory oversight of the e-commerce sector, which generates much of the company’s cash flow. Policy changes in either market could affect business conditions, investor sentiment, and growth prospects.

Outlook

Analyst sentiment remains positive overall, with most analysts surveyed by Bloomberg rating the stock as ‘overweight’. However, it should be noted that analyst ratings reflect individual expectations and can change over time; they do not guarantee future performance. The investment case hinges on Alibaba’s ability to convert strong AI revenue growth into sustainable profitability, all this while navigating competition, regulatory hurdles, and supply-chain challenges.

Looking ahead, investors are likely to focus on whether Alibaba can maintain strong growth in AI-related revenue and make progress towards its target of having AI account for half of its external cloud income by 2027, as well as continuing to secure access to the computing resources required to support expansion. These factors are likely to play a key role in determining whether AI will become a significant long-term growth driver for Alibaba.
